As you've pointed out; this is X issue, and is unrelated to vserver.

`xterm' has a ``secure keyboard'' option designed for when entering
passwords; you can turn is off/on with:

  Ctrl+ Left-Click [menu pops up] Select ``Secure Keyboard''

Alternatively, just start two xterms on the local machine and then SSH to
the remote machines.
